All of these risk measures are convex, translation-invariant, and monotone. Their nonlinearity (via exponential or power-law functions inside integrals or expectations) makes them sensitive to higher-order moments and supports robust optimization in the presence of heavy tails or non-elliptical features.

2. Portfolio Optimization under Non-Elliptical Distributions

For portfolio optimization with non-elliptical (jump-diffusion) returns, the entropic measure allows explicit, tractable formulations. 3. Nonlinear Entropic Risk Measures in Distributionally Robust Optimization

Nonlinear entropic risk measures are central in modern distributionally robust optimization (DRO). For an uncertain distribution α\alpha0 over outcomes α\alpha1, and a risk-averse criterion,

4. Nonlinear Entropic Risk in Reinforcement Learning and Control

5. Generalizations via Rényi and Tsallis Entropies

Nonlinear risk measures based on Rényi or Tsallis entropy further interpolate between differing degrees of risk sensitivity and tail emphasis.

A Gram–Charlier expansion reveals that, for α\alpha \to \infty0, tail (kurtosis) and skewness increase the risk measure, making the method especially relevant for non-Gaussian assets (Lassance et al., 2017).
  • Tsallis relative entropy (TRE): In financial portfolio construction, TRE generalizes Kullback–Leibler divergence by replacing the logarithm with the α\alpha \to \infty1-logarithm, leveraging nonextensive statistical mechanics:

6. Robustness, Ambiguity, and Model Uncertainty

Entropic risk measures can be robustified to handle model uncertainty explicitly. For instance, replacing classical relative entropy with Rényi entropy leads to measures that interpolate between EVaR (Shannon) and AVaR (worst-case). In these settings, the risk measure

controls the allowed "information divergence" of alternative measures, bounding model divergence and information loss. The dual norm and associated Hahn–Banach functionals are given explicitly for worst-case "supporting" densities, tying the measure to risk aversion and ambiguity aversion (Pichler et al., 2018).

Distributional robustness is similarly addressed in high-stakes applications such as insurance contract design. Here, a bias-corrected entropic risk estimator—using bootstrapped or tail-fitted Gaussian mixture models—avoids underestimation of tail risk prevalent in empirical (sample average) estimation. The robust optimization uses Wasserstein ambiguity sets and convex reformulation, leading to improved out-of-sample performance and premium calibration (Sadana et al., 2024).

7. Computational Aspects and Explicit Representations

A frequent criticism of nonlinear risk measures is computational tractability. For EVaR and related entropic measures, recently developed analytic and numerical advances address this:

  • Closed-form solutions: For common distributions (Poisson, Gamma, Laplace, Inverse Gaussian, etc.), the optimization over the Laplace parameter in EVaR can be solved explicitly by the Lambert α\alpha \to \infty5 function, sometimes requiring careful branch selection. This broadens the class of models where EVaR can be efficiently used for portfolio, insurance, or risk management tasks (Mishura et al., 2024).
  • Large-scale optimization: In sample-based settings, the number of variables and constraints in the EVaR-based convex program does not grow with the sample size (unlike CVaR). This enables the development of efficient interior-point algorithms even for portfolios with hundreds of assets and tens of thousands of samples (Ahmadi-Javid et al., 2017).
  • Dynamic programming compatibility: Entropic risk is unique among nonlinear measures in supporting Bellman recursion in MDPs, enabling efficient risk-sensitive planning—a property not shared by quantile- or tail-based measures (Marthe et al., 27 Feb 2025).
  • Cone programming: In control and motion planning, risk constraints involving EVaR can be reformulated as exponential cone constraints, supporting conic or mixed-integer programming with tractable solvers (Dixit et al., 2020).
